Custody Services: Key Concepts and Risks
Custody services involve institutions or third parties holding assets on behalf of clients. In cryptocurrency contexts, the custodian controls the private keys used to transfer funds, which can reduce the difficulty for beginners of managing keys themselves, but also creates dependence on the custodian and counterparty risk.
What Are Custody Services?
In traditional finance, custody generally refers to institutions holding assets on behalf of clients and providing services such as safekeeping and disposing of assets according to client instructions, potentially for a fee. The specific rights, obligations, and scope of assets that may be used depend on the service arrangement; the term “custody” alone cannot establish the full legal relationship.
How Does Cryptocurrency Custody Work?
In the cryptocurrency sector, third-party custody primarily involves holding users’ private keys to their funds on their behalf. On-chain transfers are carried out by the custodian that controls the private keys, so users depend on the custodian to execute their instructions. Many trading platforms use this model to simplify operations, but an account balance is not equivalent to the user directly controlling the on-chain keys.
Convenience and Risk Coexist
Custody can help users with limited key-management experience reduce operational errors and can also provide asset-management and trading tools. However, users also bear counterparty risk: if the custodian is hacked, fails in business, or is unable to perform its obligations, the assets may be difficult to recover. The custody method should therefore be selected in light of the purpose of the funds and the user’s own management capabilities.
