Falling Knife:Risks of Falling Knife Assets
Falling Knife An asset whose price is falling rapidly and whose bottom has not yet been established. A low price does not mean low risk; determining the cause of the decline, waiting for signs of stabilization, and controlling position size are more important than guessing the lowest point.
What is a Falling Knife
Falling Knife Describes a state in which assets such as stocks, cryptocurrencies, or commodities fall rapidly over a short period, with the bottom still unclear. Investors buy at this point hoping to get close to the lowest price, but the decline may be far greater than expected; even a rebound along the way does not necessarily mean the trend has reversed.
Why is it difficult to identify the bottom?
Investors may easily use a recent high as a reference and mistakenly assume that a price must be cheap after a sharp decline. Violent volatility may also create brief rebounds that conceal an ongoing downward trend. More importantly, a decline may be merely a temporary correction, or it may result from deteriorating fundamentals, project failure, or collapsing market confidence.
How should the related risks be understood?
Historical cases show that a rapid decline may continue for several months or, because of structural problems, may quickly approach zero.Falling Knife Unlike an ordinary correction: the latter is usually a mild, brief decline within an uptrend, whereas the former is sharper and deeper, with no reliable bottom yet, creating a higher risk of further losses.
Common risk-control approaches
No method can guarantee buying at the bottom. Some traders wait for selling pressure to ease or for reversal signals, and use dollar-cost averaging (DCA), smaller position sizes, and Stop-loss orders to limit risk. These measures can only reduce the impact of a single misjudgment; they cannot ensure that the asset will recover. First clarifying the cause of the decline and whether the asset has stabilized is more important.
