Morgan Stanley: Russell 3000 Half of the constituents have entered a bear market, and Treasury volatility will determine the future direction of U.S. stocks

BlockBeats news,October 5, Morgan Stanley Chief U.S. Equity Strategist Mike Wilson said in a recent report that U.S. stock indexes remain near record highs, but the market has clearly diverged internally. Among Russell 3000 constituents, 51%have fallen more than June from their 20%peak, while the median constituent of the S&P 500 is 52 below its 16%-week high, sending market breadth to its lowest level since the bursting of the internet bubble. At the same time, there is a divergence gap of approximately 12%between index prices and market breadth.

Wilson believes that Treasury volatility is the key to determining how this gap will close. The yield on the 10-year U.S. Treasury rose to 5.25%,MOVE index broke above 100, while VIX remains below 15. If bond volatility remains elevated, the S&P 500 could pull back by approximately 1 over the next 6%months to around 7300 points, before potentially rebounding at year-end; if bond volatility declines first, a catch-up rally in individual stocks could drive market breadth to catch up with the index.

The report states that the deterioration in market breadth began mainly after the Jackson Hole meeting in late August, as investors began pricing in a more hawkish Federal Reserve policy path rather than because of rising oil prices. Wilson believes that the current weakness is primarily a result of valuation compression, not a deterioration in corporate earnings. He recommends holding large-cap quality stocks whose earnings revisions continue to improve, particularly asset-light companies with high free cash flow yields, low accruals, and high sales per employee; if the index completes its correction, there may be an opportunity to add exposure to higher-risk stocks over the next 1 months.
